This is a joke that not only made it into the episodes of tht show, but the movie as well. However, it is Gomez that is playing with the trains, not Pugsley.

They come with a heater in the smoke stack, so you just drip some smoke fluid in. The same you put in smoke machines in clubs
At HO scale, that would be a very little piece of dry ice. It may work in Lionel scale.
My dad loved that show. Used to watch it together.
